📈 FSA SECTION 1 — FORMULA TRAPS Core Earnings — Recurring vs. Non-Recurring Classification Correct: Core pre-tax earnings = Reported pre-tax income + non-recurring items only. Recurring non-operating items are NOT added back. Wrong: Adding back all non-operating expenses, or omitting some nonrecurring items. Snippet: Reported 5.4B. Non-recurring: acquisition 1.2B + restructuring 0.5B. Recurring other non-operating 1.1B stays excluded. Core = 5.4 + 1.2 + 0.5 = 7.1B. Exam trigger: "Pereira determines that acquisition and restructuring expenses are non-recurring, but other expenses are recurring... core pretax earnings is closest to..." Rating: VERY TESTABLE Net Income Impact of Dual Misstatements Correct: Revenue overstatement (-50) + Capitalized cost of revenue that should be expensed (-100) = -150 pre-tax. Net income = -150 × (1 − t). Wrong: Treating the 100M as an asset-only issue, or thinking revenue and COGS offset. They compound in the same direction. Snippet: Revenue 50M too high, COGS 100M too low. Pre-tax overstated by 150M. At 25% tax, net income overstated by 112.5M. Exam trigger: "Improperly recognized 50M of revenue and improperly capitalized 100M of its cost of revenue... decline in net income..." Rating: VERY TESTABLE Pension Discount Rate Adjustment — Direction of Ratios Correct: Lower discount rate → higher PBO → higher net liability → lower equity (via AOCI). Book value per share decreases. Debt-to-equity and FSA 1 financial leverage (Assets/SE) increase. Wrong: Assuming lower discount rate reduces the liability. Or assuming debt-to-equity decreases because "debt" looks smaller. Snippet: Rate 0.5% too high. Adjust down. PBO rises. Equity falls. BVPS down. D/E up. Leverage up. Exam trigger: "Which of the following will decrease after Thorsell's adjustment?" Rating: VERY TESTABLE Beneish M-Score — Less Negative Is Worse Correct: M-score > −1.78 indicates probable earnings manipulator. Higher (less negative) = worse. Wrong: Interpreting −2.60 as more suspicious than −1.54. Or ignoring the −1.78 cutoff. Snippet: BIG Industrial −1.54 (above cutoff, manipulator). Construction Supply −2.60 (clean). Dynamic Production −1.86 (below cutoff, not flagged in 2017 despite prior restatement). Exam trigger: "Which company has the highest probability of being an earnings manipulator?" Rating: VERY TESTABLE Receivables Turnover — The Channel Stuffing vs. Factoring Math Correct: Receivables turnover = Revenue / Receivables. If both revenue and receivables increase by the same absolute amount (channel stuffing, billand-hold), and the ratio > 1, the ratio DECREASES. A sudden INCREASE in turnover with no policy change signals receivables factoring/sale. Wrong: Assuming channel stuffing increases turnover. It decreases it. Snippet: Turnover jumps from 6.3 to 9.0. Channel stuffing would add X to both numerator and denominator, lowering the ratio. Factoring removes receivables from the denominator, raising the ratio. Exam trigger: "Receivables turnover ratio shows a significant jump... no change in sales or collection policies... most likely indicates..." Rating: VERY TESTABLE Inventory Turnover — Liquidation vs. Allowance Reduction FSA 2 Correct: Inventory turnover = COGS / Inventory. Liquidating inventory decreases inventory and increases COGS → ratio INCREASES. A DECREASE in turnover signals inventory buildup or allowance reduction. Wrong: Thinking liquidation decreases turnover. Or that delaying supplier payments affects inventory turnover. Snippet: Turnover fell from 4.1 to 2.5. Liquidation would raise it. Obsolescence allowance reduction inflates inventory, lowering turnover. Exam trigger: "Inventory turnover ratio shows a significant decrease... no change in purchase or inventory policies... most likely indicates..." Rating: VERY TESTABLE Equity Method Return on Sales — Denominator Omission Correct: Unconsolidated equity method includes investee profits in net income but excludes investee sales from revenue. This overstates ROS. To compare with consolidating peers, add investee sales to denominator → ROS decreases. Wrong: Thinking equity method understates profitability. Or adjusting the numerator instead of denominator. Snippet: Reported ROS = Net income / Parent sales. Combined ROS = Net income / (Parent sales + Investee sales). The latter is lower. Exam trigger: "Industry peers consolidate similar investments... use a comparable method of calculating return on sales..." Rating: VERY TESTABLE Altman Z-Score — Grey Zone Trap Correct: <1.81 = high bankruptcy risk. >3.0 = low risk. 1.81–3.0 = uncertain zone. Moving from 1.82 to 2.14 is still uncertain. Wrong: Concluding "bankruptcy probability decreased" because the score improved. The score remains in the grey zone. Snippet: 1.82 → 2.14. Both inside 1.81–3.0. Probability remains uncertain despite improvement. Exam trigger: "From her Altman Score results... probability of bankruptcy... has..." Rating: VERY TESTABLE SECTION 3 — WORDING & SCENARIO TRAPS Directionality of Turnover Ratios as Warning Signs Increasing inventory turnover and increasing receivables turnover are normally positive. But the exam tests whether you know the DIRECTION of change that signals a problem. Decreasing inventory turnover → obsolescence, buildup, or allowance reduction. Decreasing receivables turnover → fictitious revenue, premature recognition, or insufficient allowance. Increasing receivables turnover with no policy change → factoring/securitization (hiding liquidity issues). Snippet: Miland has increasing inventory turnover and increasing receivables turnover — these are NOT warning signs. The warning sign is net income > CFO. Exam trigger: "Which of Pereira's statements... is most likely a warning sign...?" Answer: NI > CFO, not the turnover trends. Rating: VERY TESTABLE Operating Income vs. Operating Cash Flow Direction FSA 6 Operating income > OCF is a warning sign (accruals building up). Operating income < OCF is NOT necessarily a warning sign — it can indicate conservative accounting or strong cash collection. Snippet: BIG Industrial's operating income lower than OCF (Note 1) is not a warning sign. The warning is in Note 2: AP up, AR and inventory down substantially. Exam trigger: "Operating income has been much lower than operating cash flow... provides an accounting warning sign?" (No.) Rating: VERY TESTABLE Customer Acquisition Cost Capitalization — Cash Flow Statement Impact Capitalizing costs moves cash outflow from operating activities to investing activities. Net income increases (expense spread over time). CFO increases (no operating outflow). CFI decreases (outflow now investing). Quality of earnings DECREASES because economic reality is an immediate cost. Snippet: CCCL capitalizes device discounts. Expense lower → NI higher. Cash outflow shifts from CFO to CFI → reported CFO higher. D/A decreases (assets higher). Exam trigger: "The new accounting policy... most likely increases CCCL's..." (Cash from operations, not debt-to-assets or quality of earnings.) Rating: VERY TESTABLE Unearned Revenue as Early Revenue Recognition Signal A decrease in unearned revenue (short-term + long-term) combined with a policy change to accelerate recognition is the signal. DSO barely changed, so receivables are not the indicator. DTA increased due to loss carryforwards, not revenue timing differences. Snippet: Unearned revenue fell from 34,750 to 19,000. Policy changed from 3-year straight-line to majority in first 12 months. Exam trigger: "The change in which of the following items most likely indicates that CCCL might be recognizing revenue early?" Rating: MEDIUM VALUE FSA 7 Impairment Reversal and Prior Year Bias If a 2014 impairment was too aggressive and reversed in 2016, then in 2015 assets were understated. Understated assets → understated amortization → overstated net profit → overstated ROA and overstated asset turnover. Snippet: 2015 net profit margin was overstated, not understated. Fixed asset turnover was overstated, not understated. Exam trigger: "Compared to actual economic results in 2015, her original 2015 analysis would most likely have..." Rating: VERY TESTABLE SECTION 4 — COUNTERINTUITIVE RESULTS Higher Cash Component = Slower Mean Reversion Intuition says "accruals are bad, cash is good, so cash reverts faster." Wrong. Cash is more persistent. High-ROE firms with more cash earnings maintain their ROE longer. Snippet: Globales has higher cash component than peer. Both have aboveaverage ROE. Globales' ROE will decline more slowly. Exam trigger: "Globales has a higher cash flow component... forecast that ROE for Globales is likely to decline more slowly..." Rating: VERY TESTABLE Channel Stuffing Decreases Receivables Turnover Intuition: "More sales = higher turnover." Wrong. Channel stuffing adds equal amounts to revenue and receivables. Since turnover = Revenue/Receivables > 1, adding the same number to numerator and denominator lowers the ratio. Snippet: Channel stuffing 10M: Revenue 100→110, AR 20→30. Turnover falls from 5.0 to 3.7. Exam trigger: "If Libra had engaged in channel stuffing... the receivables turnover ratio would have..." (Decreased.) Rating: VERY TESTABLE Liquidating Inventory Increases Inventory Turnover FSA 8 Intuition: "Getting rid of inventory = struggling = lower turnover." Wrong. Liquidation reduces inventory balance and increases COGS (if sold). Turnover = COGS/Inventory rises. Snippet: Inventory 100→50, COGS 200→250. Turnover rises from 2.0 to 5.0. Exam trigger: "If Libra had aggressively liquidated inventory... the inventory turnover ratio would have..." (Increased.) Rating: VERY TESTABLE Capitalizing Costs Decreases Debt-to-Assets Intuition: "Capitalizing creates an asset and maybe debt, so D/A rises." Wrong. The capitalized amount increases assets. Debt is unchanged. D/A = Debt/Assets falls. Snippet: Capitalize 10M. Assets +10M. Debt unchanged. D/A decreases. Exam trigger: "The new accounting policy... most likely increases..." (Not debt-to-assets.) Rating: MEDIUM VALUE Consistent Asset Sale Losses Reveal Understated Depreciation Intuition: "Losses on sale are non-recurring, below the line, not important." Wrong. Systematic losses prove carrying values were too high due to understated depreciation. This means years of overstated operating income. Snippet: Every asset sale produces a loss. Depreciation expense was too low for years. Operating income was overstated each year. Exam trigger: "Consistent accounting losses when selling long-term assets... low earnings quality and low financial reporting quality." Rating: VERY TESTABLE SECTION 5 — RECURRING EXAMINER PATTERNS Pattern: Adding Back All Non-Operating Items for Core Earnings The examiner provides three categories of below-the-line items and labels only some as non-recurring. Candidates add back all three. The correct answer adds back only the explicitly non-recurring ones. FSA 9 Pattern: Confusing the Direction of Ratio Changes Under Manipulation Channel stuffing, bill-and-hold, and liquidating inventory all have predictable but counterintuitive effects on turnover ratios. The examiner tests whether candidates know the mathematical direction, not just the concept. Pattern: "Improved" Altman Score = "Decreased Probability" The score moves from 1.82 to 2.14. Candidates see improvement and pick "decreased." The correct answer is "remained uncertain" because both scores sit in the 1.81–3.0 grey zone. Pattern: Equity Method Inflates ROS The examiner presents a company using equity method while peers consolidate. Candidates fail to adjust the denominator. The comparable ROS is always lower. Pattern: Capitalization Shifts Cash Flows, Not Just Earnings Candidates focus on net income effect and ignore that capitalization moves cash outflows from operating to investing. The examiner asks about CFO specifically. SECTION 6 — MASTER TRAP LIST (Ranked by Exam Likelihood) 1. Core earnings = reported + non-recurring only; recurring non-operating items stay excluded — examiner includes recurring items as distractors. 2. Dual misstatement: revenue overstatement + capitalized COGS = cumulative pre-tax hit, then tax effect — do not offset or ignore the COGS side. 3. Beneish M-score: higher (less negative) = worse; cutoff is −1.78 — do not pick the company with the most negative score. 4. Mean reversion: higher cash component = slower ROE decline, not faster — cash is persistent, accruals revert. 5. Channel stuffing decreases receivables turnover (ratio > 1, equal additions to numerator and denominator) — factoring increases it. 6. Liquidating inventory increases inventory turnover; decreasing turnover signals allowance reduction or buildup — know the mathematical direction. FSA 10 7. Equity method ROS is inflated; comparable ROS adds investee sales to denominator — adjustment lowers the ratio. 8. Altman Z-score 1.81–3.0 = grey zone regardless of improvement — "decreased probability" is wrong if still inside the zone. 9. Pension discount rate down → PBO up → equity down → D/E up, leverage up, BVPS down — direction reversal trap. 10. IFRS interest paid reclassified from financing to operating for US GAAP comparability — CFO lower, CFF higher. 11. Operating income < OCF is NOT a warning sign; OCF < operating income IS — direction matters. 12. Capitalizing customer acquisition costs increases CFO (shift to CFI) and decreases D/A — not what intuition suggests. 13. Asset sale losses every year = understated depreciation = overstated prior operating income — both reporting and earnings quality are low. 14. Discretionary accruals are the target, not total accruals — total accruals large → investigate discretionary subset. 15. Impairment reversal in current year means prior year was overstated, not understated — net profit and ROA were too high. 16. Unearned revenue decrease + policy acceleration = early revenue recognition — DSO and DTA are red herrings. 17.
