Rothko v. Reis (In re Estate of Rothko) New York Court of Appeals, 1977. Facts: The famed painter Mark Rothko died in 1970, leaving 798 paintings in his will. In 1969, Rothko entered a contract with the Marlborough Gallery (Marlborough) (defendant) to sell his paintings for a 10 percent commission. The will’s executors were Bernard J. Reis, Theodoros Stamos, and Morton Levine (the executors) (defendants). Reis was Marlborough’s director, secretary, and treasurer. Stamos was an artist under contract with Marlborough. The executors disposed of all of Rothko’s paintings for less than their value, under two contracts. The first contract sold 100 paintings to a corporation named Marlborough A.G. (MAG) (defendant). The second contract consigned approximately 700 paintings to Marlborough and granted Marlborough a sales commission of 40 to 50 percent for each painting. Rothko’s daughter, Kate Rothko (plaintiff), sought the executors’ removal, an injunction preventing the paintings’ disposal, rescission of the contract, return of the paintings, and damages. Kate was joined by the guardian of her brother, Christopher Rothko (plaintiff), and the state attorney general (plaintiff), who represented a foundation that benefited from the will. Procedural History: The trial court found that Reis and Stamos breached their fiduciary duties by entering the contracts with conflicts of interest. The court also found that Levine breached his fiduciary duties by following Reis and Stamos with awareness of their conflicts of interest. The court removed the executors, found that the paintings had been sold for inadequate value, and voided the contracts. The court also found Reis, Stamos, Marlborough, and MAG liable for the paintings’ appreciated value as of the time of trial and found Levine liable for the paintings’ value as of the time of sale. The appellate division affirmed. On appeal, the executors, Marlborough, and MAG objected to the damages and the court’s use of the no-further-inquiry rule, which allows rescission of a self-dealing transaction regardless of the transaction’s fairness. Reasoning: If a will’s executor sells estate property for inadequate value due to a conflict of interest, the sale is void, and the executor is liable for the property’s appreciated value at the time of trial. Under the no-further-inquiry rule, a court may order rescission of a self-dealing transaction without considering the transaction’s fairness. With respect to damages, if a trustee is authorized to sell property, and the trustee's only breach of trust is selling the property for too little, the trustee is liable for the property's value at the time of the sale less the value the trustee received for underselling it. Date-of-sale damages are appropriate if trustees have an authorization to sell property, rather than a duty to retain it. Otherwise, trustees would be reluctant to sell. There is no similar policy reason to protect an imprudent sale by a trustee with a duty to retain, because the trustee's unauthorized sale would be in violation of a condition of the trust. Thus, appreciation damages are appropriate in that circumstance. Similarly, if a trustee has authorization to sell, but the trustee's breach of trust involved more than merely underselling the property, appreciation damages also may be appropriate. Appreciation damages are not punitive; they are intended to make the estate whole. In this case, the trial court did not rely on an improper legal standard to void the contracts. The court considered fairness and did not rely solely on the no-further-inquiry rule. There is an adequate basis for concluding that the contracts were unfair. Reis and Stamos had clear conflicts of interest, and Levine had a duty to execute his duties diligently and prudently. Levine breached his fiduciary duties by following Reis and Stamos. Marlborough and MAG are liable because the record supports their notice of the executors’ breaches of duty. Furthermore, an award of appreciation damages is appropriate because the executors’ breach involved a conflict of interest and not just underselling the paintings. In summary, the sales are void, and appreciation damages are appropriate. The appellate division's order is affirmed.
